Rubric Capital flags debt masking at private credit firms

Rubric Capital, a hedge fund managing $3 billion and founded by a former Point72 manager, has warned its investors that some private credit firms may be using accounting maneuvers to disguise their true levels of leverage. The firm indicated in a letter seen by Reuters that certain business development companies (BDCs) are shifting borrowings off their balance sheets between quarters to appear less indebted. The hedge fund noted that these debts typically reappear on the balance sheet shortly after the quarter ends. According to the letter, these firms are utilizing repo-like loans from a specific investment bank to mask their financial obligations. While Rubric Capital did not name the specific bank or the BDCs involved, the warning arrives at a time of growing anxiety within the private credit market. The sector has faced increased scrutiny following the recent bankruptcies of auto-parts manufacturer First Brands and subprime lender Tricolor. The BDC industry has expanded significantly in recent years, now overseeing more than $300 billion in assets under management. These vehicles account for roughly 25% of all direct lending in the United States, according to data from the Bank for International Settlements. These investment vehicles serve as a primary source of capital for small enterprises and can be either privately held or listed on public exchanges. The comparison to Enron highlights the severity of the allegations, as the energy company famously collapsed in 2001 after using off-balance-sheet vehicles and other accounting tricks to hide tens of billions of dollars in debt. Rubric Capital declined to provide further comment on the matter. > "Our key takeaway from this behavior is that distribution cuts are so worrisome that some bad actors are playing Enron-like accounting games," the letter said.
