RBA expected to raise interest rates to 4.1 percent

A growing consensus among leading economists suggests that Australia will see an interest rate hike as early as next week. Financial institutions including Westpac, National Australia Bank, and Deutsche Bank AG have updated their forecasts following recent warnings regarding persistent inflationary pressures.

Market sentiment has shifted significantly, with pricing now reflecting a 75% probability that the Reserve Bank of Australia (RBA) will increase the cash rate by 25 basis points to 4.1% during its Tuesday meeting. This change in outlook is largely attributed to escalating tensions in the Middle East, which have driven oil prices higher and complicated the global inflation landscape.

RBA Deputy Governor Andrew Hauser recently highlighted these risks, noting that the surge in energy costs would likely push headline inflation figures upward. He indicated that the board would engage in a rigorous debate regarding the necessity of a rate hike. Luci Ellis, chief economist at Westpac, observed that while energy price spikes are often transitory, the central bank may feel pressured to act.

The RBA Monetary Policy Board will nevertheless feel compelled to react, especially given the hit to confidence and financial markets has so far not been severe.

The central bank previously raised rates to 3.85% last month after data showed inflation was reaccelerating. In January, headline inflation reached 3.8%, while the trimmed mean measure—a key gauge of underlying price growth—rose to 3.4%. Both figures remain above the RBA's target range of 2% to 3%.

The geopolitical situation involving Iran has introduced further volatility. Phil O’Donaghoe, chief economist at Deutsche Bank AG, noted that his previous expectation of a pause in March has changed based on recent official commentary.

Our read of Hauser’s remarks is that this conclusion was the wrong one.

While a further escalation of conflict could still lead the RBA to pause and assess the situation, many analysts now view a rate hike as the most likely outcome for the upcoming policy meeting.
