Australia's inflation exceeded forecasts, raising market expectations for a rate hike. The RBA's next decision on February 3 is now highly anticipated.

Australia's underlying inflation, measured by the trimmed mean Consumer Price Index (CPI), rose 0.9% in the December quarter, surpassing economist expectations of 0.8%. This increase has pushed the annual inflation rate to 3.4%, the highest in five quarters and above the Reserve Bank of Australia's (RBA) target band of 2-3%. The stronger-than-expected inflation data has led to a significant repricing in financial markets, with swap markets now indicating a 73% probability of a 0.25% interest rate hike by the RBA on February 3.
The headline CPI also saw a notable rise, increasing by 1% in December, marking the largest monthly jump since July. On an annual basis, the headline CPI reached 3.8%, up from 3.4% in November. In response to the inflation data, three-year government bond yields hit a two-year high of 4.339%, reflecting market anticipation of tighter monetary policy. The Australian Dollar rallied 1.4% overnight to a three-year high before pulling back slightly to $0.6997.
